The crypto-friendly Custodia bank is being denied access to the Federal Reserve System over alleged risk issues and management shortcomings.

In January, the Federal Reserve rejected Custodia Bank Inc. the rejection. The crypto-centric firm had filed an application to join the Fed-backed banking system.

The reason for the rejection was the close ties to the crypto sector, as highlighted in a recent report from the U.S. central bank. According to the report, the Fed was concerned about Custodia's strong concentration in the alleged "risky" and "emerging" crypto sector. This lack of stability could expose its service providers to high risks, the Fed said.

Additionally, the Fed criticized Custodia's lack of deposit insurance. This raises the risk of a "bank run," according to the Fed. Custodia's management has responded calmly. The bank's business model relies on a fully reserved system. That is safer than the minimum-reserve system used by most Fed-affiliated banks.

The Fed has been accused of bias against the crypto sector. Custodia is now suing the Fed over alleged errors in the application review process. The Fed has until March 28 to respond to Custodia's allegations.

American banks are facing tough times right now. For example, the Silvergate Bank already collapsed.
