Hedge fund
A hedge fund is an investment fund that pools money from multiple investors. A fund manager invests this money according to rules set in advance.
What is a hedge fund?
A hedge fund often has more flexibility than a traditional investment fund. For example, the manager may invest in different markets and sometimes take positions that could benefit from both rising and falling prices.
The fund’s guidelines are set out in its mandate. This includes what the fund can invest in, how much risk it can take, and when investors can withdraw their money.
The name can be confusing. Hedging means reducing risk, but a hedge fund doesn’t automatically protect against losses. Some funds try to limit risk. Others take on extra risk.
An example of a hedge fund
Imagine several investors putting money into one fund. They don’t choose which cryptocurrencies or tokens to buy themselves. The fund manager makes those decisions on behalf of the group.
For example, the manager might buy crypto if they expect prices to rise. They could also open a short position, which may benefit from a price drop. This shows that a hedge fund can use different strategies to seek returns, but can also lose money.
Why are hedge funds important in crypto?
In the crypto market, hedge funds can buy and hold crypto and tokens. Some funds also use more complex strategies, such as trading derivatives. These are contracts whose value depends on something else, such as the price of crypto.
That’s why hedge funds sometimes appear in news about large crypto purchases, sales, or trading strategies. Such a report doesn’t automatically mean a fund expects the market to rise. A fund may also try to profit from price differences or a downturn.
These funds may take on extra risk through leverage. This lets a fund control a larger position with relatively little of its own money. Fees can also be high, and investors may not always be able to withdraw their money right away. Crypto also comes with risks involving crypto exchanges, hacks, and the safekeeping of crypto.
